To gain a quick understanding of unit morale vs. fighting capability, you need to look at the spec sheets for your damaged units. Yes, battle damage (reduced unit "condition") does reduce the damaged unit's ability to fight, but it is not a straight-line reduction, e.g., 25% battle damage will reduce the damaged unit's fighting ability by less than 25% (see "state based damage efficiency" on the unit's spec sheet). If you review the SBDE shown on the unit spec sheets for damaged individual units, you will see that even a severely damaged unit will maintain fighting ability greater than its percentage condition would imply. Of course, a severely damaged unit can also be more easily destroyed completely.

If you want to know exactly see SBDE equations. At zero morale a stack of units that is not over the optimal SBDE count will do 40% of the damage of the same stack at morale 100. The equation is:
strength = 40 + 0.6 * Morale
Just to understand this completely: Morale is a factor of the country/area and not a unit...correct? So I don't understand how morale is factored into a units strength. If I'm attacking units in a foreign area...what morale is used for the above calculations. I assume you mean 'condition'...of the unit. Strength = 40 + .6 * Condition. If I have a unit with 100% condition in a country with 10% morale...it still has no effect on its strength. Please correct me if I'm wrong.

Unit "condition" is stated as a percentage of remaining hit points possessed by each unit. Unit condition was formerly known as unit "morale," but that was changed to unit condition last year on the assumption that it better reflected the concept and would avoid confusion with the related, but different concept of province morale. Of course, most of the old-timers continue to refer to the old term, adding to newbies' confusion.
Unit morale/condition, as described above, has a direct impact on the fighting ability of a unit. Province morale has absolutely nothing to do with any unit's fighting ability.
