Can I merge a stack of damaged and depleted units into a smaller but healthier stack before I upgrade them?
Yes, it will distribute their HP, but it only happens to troops of the same type and level.

Ah, you wish to combine them. No that is not possible.
You can merge multiple units into a single group by moving them to the same location, however, if you have 5 damaged infantry and 3 damaged infantry, you will still have 8 damaged infantry in the group. The resulting hit points will be averaged between all of them.
When upgrading the health/condition of the units will not be restored. Units will naturally improve in condition by 15% of the damaged portion every day change as long as they are on a province controlled by yourself or your allies.
As this formula based the calculation on the damaged portion, units that are more damaged will in turn receive a larger amount of replenishment. My opinion is keep the heavily damaged units separate and out of the action for a few days, instead of dragging your entire group down, but statistically the amount of replenishment will average out to the same no matter how you do it.
